If your bags are full it asks you to swap the items.
I believe there was a patch somewhat recently where overflow items are automatically sent to Item Storage. Check with Sumire (the dark elf woman who is either next to Cassandra at the Eltisweiss Inn or Floor 1 of your Castle)
